What Is Dilution in ESOP? How It Reduces Your Equity
Your ESOP grant letter says 10,000 shares — 0.5% of the company. By the time the company IPOs, you might own 0.15%. Where did the other 0.35% go? It was diluted. Understanding dilution is essential to knowing what your equity is really worth.
How Dilution Happens
When a company issues new shares — in a funding round, for a new ESOP pool, or in an acquisition — the total number of shares increases. Your share count stays the same, but your percentage of the company decreases.
Example: You own 10,000 shares in a company with 2,000,000 total shares (0.5%). The company raises a Series B, issuing 400,000 new shares. Total shares: 2,400,000. Your percentage: 10,000 ÷ 2,400,000 = 0.42%. You've been diluted by 16%.

ESOP Pool Top-Ups Add Dilution Too
Every time a company expands its ESOP pool (often required before a new funding round), all existing shareholders — including you — are diluted. This is often not communicated to employees directly.
Anti-Dilution Protection — Do You Have It?
Investors often negotiate anti-dilution protection (weighted average or full ratchet) that prevents their ownership from being diluted in down rounds. Employees almost never get this protection. Your ESOP grant has no anti-dilution clause unless specifically written.
How to Calculate Your Post-Dilution Value
Formula: Post-dilution equity = Original equity × (1 − dilution rate) ^ number of rounds
Example: 0.5% × (0.80)^3 = 0.5% × 0.512 = 0.256% after 3 rounds at 20% dilution each.
At a ₹500 crore exit, 0.256% = ₹1.28 crore gross (before LTCG tax and vesting). At a 5× exit from a ₹100 crore Series A valuation, that's ₹500 crore.

- "Does the company plan to expand the ESOP pool in the next 12 months?"
- "What is the total diluted share count today?"
- "What was the last 409A / board-approved valuation per share?"
